Ontario Court of Appeal

Doherty, Simmons and Tulloch, JJ.A.

July 18, 2014.

Summary:

This litigation over the distribution of a bankrupt's estate pitted the secured claim of the lender, who financed the operation of the failed business, against the claims of an unsecured business creditor. The business creditor asserted a constructive trust over certain funds held by the Receiver.

The Ontario Superior Court declined to impose a constructive trust. The business creditor appealed.

The Ontario Court of Appeal allowed the appeal to the limited extent of imposing a constructive trust in favour of the business creditor over $27,244 held by the Receiver. The appeal was otherwise dismissed.

Trusts - Topic 2310

Constructive trusts - Circumstances when not imposed - This litigation over the distribution of a bankrupt's estate pitted the secured claim of the lender, who financed the operation of the failed business, against the claims of an unsecured business creditor - The business creditor asserted a constructive trust over certain funds held by the Receiver - The constructive trust claim relied on what had been called the "swollen assets" theory - The business creditor argued that the bankrupt was unjustly enriched by its sale of property owned by the business creditor - The business creditor further argued that but for the funds these unauthorized sales generated and the bankrupt's use of the proceeds of those sales to maintain its day-to-day operations, the bankrupt's business would have failed much earlier and would not have generated some of the accounts receivable that were ultimately collected by the Receiver and now formed part of the funds awaiting distribution in the bankruptcy proceeding - The business creditor claimed a constructive trust over those funds in an amount equal to the proceeds of the unauthorized sales of its property - The motion judge declined to impose a constructive trust - First, the motion judge held that there was no connection between the asset over which the business creditor sought a constructive trust, that is, part of the funds held by the Receiver, and the proceeds from the sales - Second, the legitimate intervening interest of the secured creditor would render the imposition of a constructive trust in favour of the business creditor unjust - The business creditor appealed - The Ontario Court of Appeal allowed the appeal to the limited extent of imposing a constructive trust in favour of the business creditor over $27,244 held by the Receiver - The appeal was otherwise dismissed.
